When is a business valuation necessary?

There are several situations in which a business valuation is necessary. One of these is the desire to buy or sell a company. Both the seller and the buyer will be interested in the organization’s objective value to effectively negotiate the terms of the transaction. This applies to large corporations, but also to the acquisition of small, local businesses. A planned change of ownership necessitates a valuation – often conducted by independent experts on the buyer’s side and the current owner’s side.

A valuation may also be necessary when seeking an investor for the company. The future co-owner will certainly want to know the current state and value of the company to assess its development potential and assess whether such an investment will be profitable. A bank may also request a valuation if you are seeking external financing in the form of a loan.

Methods Used in Business Valuation

The selected business valuation methods will be of great importance. There are four categories to choose from: asset-based, income-based, comparative, and mixed. The former focus on estimating the current value of assets, i.e., assets and liabilities. They are particularly helpful when dividing or merging companies, as well as changing the legal form of business or incurring liabilities (loans, leasing).

Income-based methods focus on assessing a company’s achieved or potential revenue. These methods primarily examine sales results and financial liquidity, allowing for an assessment of the company’s stability and development potential. Comparative methods determine the organization’s value relative to other similar entities on the market, allowing for an assessment of the company’s competitiveness and, therefore, future prospects. Mixed valuation methods primarily combine asset and income aspects.
